I agree that #2 is an issue, as in other dialogs (eg to insert a link)
there is a folder icon <br>
that does an excellent job finding local content. Could this be

<h3><b><a name="_Toc108011775"></a>Inserting images </b></h3>The image
files must first be loaded into your local CMS folder or taken from the
central ‘Image gallery’.<br>
To load into your local CMS folder from your PC:
<ul>
<li>navigate to folder of your pages
<li>click
<img src="cid:6.1.2.0.0.20050817080423.01a9de10@mail.btinternet.com.0" width=17 height=20 alt="C:/temp/msoclip1/01/clip_image002.jpg">,
click Browse to go to the folder on your PC where your images are, select
the image, click ‘Open’
<li>click ‘continue >>’
<li>ensure file type id is ‘Image’
<li>enter a title in the ‘Title:’ field and optional description, and
click ‘Finish’

To insert into your page:
<ul>
<li>click on image in CMS explorer view to open a new window
<li>copy the URL in the browser address field
<li>open page in editor and position cursor where you want image to be
<li>click

and paste URL into ‘picture source’ field
<li>add ‘alternate text’ and layout details as desired
<li>click OK - the image should be displayed. You can also move it around table cells etc by dragging with the mouse

To insert into your page from the Image Gallery:

<li>click on the upper image names to display the image in the lower window (note that there are more than 1 pages).
