I agree that #2 is an issue, as in other dialogs (eg to insert a link)
there is a folder icon
that does an excellent job finding local content. Could this be added?

In the meantime an extract from my User Guide: (there are graphics of the
icons - which may not come out in the news group - so use your imagination!)

Inserting images

The image files must first be loaded into your local CMS folder or taken
from the central 'Image gallery'.
To load into your local CMS folder from your PC:
    * navigate to folder of your pages
    * click
    C:/temp/msoclip1/01/clip_image002.jpg
    , click Browse to go to the folder on your PC where your images are,
select the image, click 'Open'
    * click 'continue >>'
    * ensure file type id is 'Image'
    * enter a title in the 'Title:' field and optional description, and
click 'Finish'

To insert into your page:
    * click on image in CMS explorer view to open a new window
    * copy the URL in the browser address field
    * open page in editor and position cursor where you want image to be
    * click
    C:/temp/msoclip1/01/clip_image003.gif
     and paste URL into 'picture source' field
    * add 'alternate text' and layout details as desired
    * click OK - the image should be displayed. You can also move it around
table cells etc by dragging with the mouse

To insert into your page from the Image Gallery:
    * click
    C:/temp/msoclip1/01/clip_image004.gif
     in the editor
    * click on the upper image names to display the image in the lower
window (note that there are more than 1 pages).
    * click
    C:/temp/msoclip1/01/clip_image005.gif
     to insert the selected image into your page

To load into the Image Gallery from your PC:
You need to be logged on as administrator, then:
    * in the Explorer view changeSite dropdown to '/'
    * expand the 'system' folder tree:
